I think you've got it right.

The rule is 85 total and no more than 25 active scholarships in any class 
year at any point in time.  Someone who drops out, quits the team, transfers,
or is declared medically unable to play no longer counts against the
limits, though I don't think they can give that scholarship to someone
else until the next academic semester.

The class year is determined by the year that the student-athlete began
his five consecutive years of collegiate eligibility.

In other words, someone who is a HS senior today will be part of the 
2005-06 class year limit of 25, a transfer or JC player who is a freshman 
in college this year is part of the 2004-05 class year limit.  One who 
is a sophomore this year is part of the 2003-04 class year limit, etc.  

That's why KSU, which has signed a lot of JC players most years, can sign
26 or more players and still not exceed the 25 player limit for the incoming
freshman class.
